Witches are a big change for this version of the Sins world. It's our first kind of version of half breeds. They're not reeeaaally a mix of human and demon, more a human tainted/blessed with a smidge of demon. And that's the kind of thing the Agency is going to want to keep an eye on.

Not to bash second Lust, but new Lust and Original Lust feel the most human out of all our sins. Not even sure if thats a bash to Lust2, but ya get what i'm throwing down.

So by this explanation, Ryleigh can't actually exist in this version of the Sins world, even if there was the opportunity. Or does this world have different rules than the original Sins world?

Yeah, humans and demons still can't directly get together like that. If you had an Agent have a kid while still possessed, then you might get a witch. Humans and demons are still different enough that you can't get whatever the supernatural equivalent of a mule is.
