Do you remember the Vulcan from episode 2? The monster in this one was a variant of that, so that's what Natsu meant by painting him white. Also, I think you missed it because it was in the episode, but Happy was painted as a dragon because Natsu was still calling him a dragon. So Reedus decided he might as well paint a dragon. This episode was originally a short side story. This episode did expand on things, though it is still canon. So the next episode (which I can see you've seen) was originally immediately after they got back from Galuna Island in the manga. Which explains the punishment never happening.

Nice. Oh good grief that makes so much more sense. This feels like a pretty important episodes for them to have needed to expand on much, that's surprising.

(I'm writing this comment very carefully to avoid spoiling) I'm pretty sure there are a few other instances of the anime expanding upon the manga, whether the main one or side stuff. There's a whole "filler" arc that wasn't in the manga, but it's canon because it's stuff Mashima wanted but never got around to including. Later in the manga, stuff that happened in that arc is treated as if it happened. Much later on, a character got a spin-off manga about their backstory. As the main manga progressed, this became rather important. So the anime includes the "spin-off" rather than it being a separate thing.
